In your config.ini file on the very bottom, this is what I have set up.

HardwareShaders=1

Shadows=2
Specular=2
SpecularLight=2
DiffuseLight=2
DynamicalLights=1
MeshDetail=2
VisibilityDistance=3

Sky=2
Forest=3
LandShading=3
LandDetails=2

LandGeom=2
TexLarge=1
TexLandQual=3
TexLandLarge=1

VideoSetupId=2
Water=2
Effects=2
ForceShaders1x=0
PolygonOffsetFactor=-0.15
PolygonOffsetUnits=-3.0


Set it to that, and see if it works for you, if not, keep the original ones you had so that you won't loose it in case the more better one doesn't work.

Well... I have GeForce 7600GS 256MB and I am not able to set water to "3" or "4" mode... Even "2" looks somehow strange... I don't know where is the problem.
