Well, I did some research, Berserker, and found that BOTH methods are used :!:
At one end of the spectrum there are fuel additives which will generate smoke from the exhaust and at the other end of the spectrum there are dedicated smoke generators which are completely independent from the engine and the exhaust 8)
For planes that have bomb or missile racks, there are self-contained smoke generators which are housed in what looks like a bomb or a sidewinder missile. So, take your choice :!:
Most of the racers I've seen, the smoke appears to be coming from the engine exhaust. Maybe that saves weight and keeps drag low as opposed to an independent system. I dunno :?:
